Economy, Wants and Scarcity

An economy is the system through which people produce, distribute and use goods and services. Economics studies how a society uses its limited resources to satisfy its unlimited wants. This gap between unlimited wants and limited means is called scarcity, and it is the starting point of the whole subject.

Wants, Scarcity and Choice

  • Wants are human desires for goods and services; they are unlimited and keep renewing.
  • Wants are grouped as necessities such as food and shelter, comforts such as a fan, and luxuries such as a car.
  • Resources — land, labour, capital and enterprise — are limited and have alternative uses.
  • Scarcity forces every society to make a choice about what to produce and for whom.
  • Opportunity cost is the value of the next best alternative given up when a choice is made.
  • If a farmer grows wheat on a field, the sugarcane he could have grown there is his opportunity cost.

Factors of Production and Central Problems

  • Land means all free gifts of nature such as soil, water, forest and minerals; its reward is rent.
  • Labour is human effort, physical or mental; its reward is wage.
  • Capital is produced means of production such as machines, tools and buildings; its reward is interest.
  • Entrepreneur organises the other three and bears risk; the reward is profit.
  • Every economy must answer three central problems: what to produce, how to produce and for whom to produce.
  • What to produce asks which goods and in what quantity, since resources used for one thing cannot be used for another.
  • How to produce asks whether to use more labour or more machinery for the same output.
  • For whom to produce is the question of distribution, that is, who gets how much of what is produced.
